The formula, and why it stays linear

Simple interest is calculated on the original principal only — the interest earned never joins the base. Interest = P × R × T (principal × annual rate × time in years), and the total repayment is just principal plus that interest. Because the base never grows, simple interest accumulates in a straight line: year five earns exactly what year one earned. Compound interest, by contrast, curves upward because each year's interest starts earning its own interest.

That linearity makes simple interest easy to reason about mentally: 8% simple on any principal doubles your interest cost or income exactly with time — twice the tenure, twice the interest, no surprises.

A worked example — and the compounding gap

Lend ₹2,00,000 at 10% simple interest for 5 years: interest = 2,00,000 × 0.10 × 5 = ₹1,00,000, so ₹3,00,000 comes back. The same amount at 10% compounded annually grows to ₹3,22,102 — a ₹22,102 gap. Stretch to 15 years and the gap explodes: ₹5,00,000 total under simple interest versus ₹8,35,450 compounded. The difference between linear and exponential growth is small at first and enormous later — this is why the distinction matters most for long tenures.

In dollars: $10,000 at 6% simple for 10 years returns $16,000; compounded annually it's $17,908. Rule of thumb: under 2–3 years the two are close enough that convenience wins; beyond that, always check which basis applies before signing anything.

Where simple interest actually appears in real life

Despite compound interest dominating textbooks, plenty of real products run on simple interest: most car loans and many personal loans in the US (interest accrues daily on the outstanding principal), short-term business and bridge loans, invoice financing, bonds' coupon payments (each coupon is simple interest on face value), informal lending between individuals, and penalty/late-fee calculations. In India, many gold loans and some NBFC products quote simple interest, and court-ordered interest on damages is typically simple. Knowing which regime your contract uses changes the real cost materially — a "12% simple" loan is cheaper than a "12% compounded monthly" loan by a widening margin every year.

Common mistakes

  • Assuming a quoted rate compounds. Some lenders advertise flat/simple rates precisely because they look comparable to compound rates but behave differently — a 10% flat rate on a reducing-balance loan can be equivalent to ~18% effective.
  • Mixing up time units. T must be in years for an annual rate: 18 months is T = 1.5, and 90 days is T = 90/365. The calculator handles the conversion, but contracts sometimes use 360-day years — read the fine print.
  • Using simple interest for long-term investment planning. Any reinvested return compounds; modeling a 20-year portfolio with P×R×T will wildly understate the outcome.
  • Ignoring what happens to received interest. If you lend at simple interest but reinvest each payout, your portfolio compounds even though the loan doesn't.
